It has come to my attention that Xbox Live Marketplace will now be allowing the use of PAYPAL. Bear in mind that this new found luxury will only be available in the U.S..

As Major Nelson enlightens us, the use of PayPal will be restricted to purchasing Microsoft Point only. Your PayPal will be used so you won't have to use your credit card.

It's fairly easy to do. Sign in to xbox.com and go to your account setting, manage payment options. There you will see the option to add a PayPal account. Follow the steps and boom, you're in.

I'm hoping that this gets worked out fully, and allows for more functionality, but as it stands, you will not be able to purchase Microsoft Points with your PayPal directly from the console. Not...(yet)...at least.
